I just installed the software -- so far it is very intuitive and easy to use. However, I can't seem to figure out where an item is selected or designated as a "featured" item. What am I missing? Where is that done?

Hi and welcome among us.
"Featured" state is applicable for the products published in "featured" module. You only need to create a featured products module instance from the admin's Layouts section (Appearance > Layouts) and select the products you want to make featured. Thus they will be published in that module. Other than that, "featured" has nothing to do with products.
